An overseas customer has asked that I mark the shipment as a "Gift" to lower the VAT or import duty at their end. Since I sold the item through PayPal, would this violate PayPal's policy or impact seller protection?

Paypal has no policy towards customs declaration,its seller protection does not deal with customs issues.

If you are happy to falsify a customs declaration which is an offence in many countries then go ahead.
Advice is voluntary.

PayPal has no control over you business ethics and responsibility relating to customs value declarations.

Customs do not always believe what is declared,German and UK customs will sometimes go by what they believe the item is worth ,even the buyer showed the final bid of an Ebay listing .
Russian customs have called in diamond expert instead of accepting the declared amount on the package.
Paypal is a payment processor,it is not allied with any country customs or defender of indvidual who seek 'value'.
It could get involved if the buyer refuses to pay customs duty and the package comes back to you,
