I have flat rate shipping set up but i want to offer free delivery for local purchasers. How do I set this up? Can I do it by postal code? Thanks!

No such option.

Just be aware that there is no seller protection for in-person pickup.  Buyers can claim non-delivery and get a quick refund.  PayPal requires only tracking number to show delivery.

Even if you wanted to take the risk there is a significant cost to local deliveries; this is an expense to your business gross profit.
