If you DIDN'T fund your initial payment from your Paypal balance but funded it from your bank account or a card then once marked refunded/completed it will automatically go back to that bank account or card. Paypal say allow 30 days although its normally much quicker than that, country dependent.

Yes it is NORMALLY Refunded back to the SOURCE of the Payment; however there are times P.P. will apply a CREDIT to your P.P. Account.
Depending on where you Ordered from and to may also Affect Your Refund:
I Ordered from the U.S. to Canada - the Supplier Contacted Me after Payment, to say they could not fill my Order...So I Cancelled it.
When I got the Refund from P.P. they kept $5.48 CAN for the Conversion fee of $125.12.
Kinda feel I was SHORT CHANGED Gonna Have to RE-EVALUATE where I buy my Goods from, and How I Pay for them!

The seller issued a refund to the buyer who funded that payment via a card, so it goes back to that card.
Paypal does not need to apply anything to the balance as they are not involved, the refund goes straight back to the card in the instance the OP is talking about.

I always use a Debit or Credit Card, when paying for Goods online with PayPal.
There are RARE Instances when P.P. will CREDIT YOUR ACCOUNT - It DOES HAPPEN.

Giving someone advice on what RARELY happens rather than what USUALLY happens and probably DID happen for the original poster doesn't help really then does it.
They will only credit the balance if for any reason it is declined back to the card OR the refund was sent by the seller as a payment rather than a refund.

I can, and do, only Speak of My Transactions Using P.P. - and I like to try to provide ACCURATE and COMPLETE INFORMATION.
To say what Usually happens, or, What You Believe SHOULD HAPPEN, and not what can happen, is INCOMPLETE when answering someone's Inquiry.

Your post is the incomplete one, I gave the correct answer to the OP, you gave nothing apart from what may 'rarely' happen which would not help them at all.........so take your 'rare' advice and post it elsewhere as it doesn't help on this thread....if anywhere.
