Sent working item, buyer claiming

I sent a item like new, had two people verify item was working properly prior to packaging ( I used the item maybe 10 times) and buyer receives item and says it is not working properly.
Then a few days later after some email communication says if I give them $40 back they will keep the item. The original alleged issue with the problem pretty much makes it worthless yet they are willing to keep it for a $40 refund (on a $250 item)? I offer to get the item replaced with a new one via warranty and they tell me they called the manufacture, gave them the serial number and because they were not the original purchaser the warranty is now considered void.
So now the buyer just wants their money back. What should I do? I can get notarized statements (sworn if need be) stating the item worked upon packing it up from the two people at my house at the time I packaged it up. The buyers statements of wanting $40 and will keep the item just tells me they found one cheaper and want to buy that one. BUT if they indeed broke it and got the warranty voided I can't even send it in to be repaired so I can resell it....
How toes PayPal protect me in this situation and from dishonest buyers??
