That's a new one and quite a bummer. It may be easier for you to change your email address, yes, not the best option but, at least you can do that an move on. Sometimes getting PayPal to help is like totally impossible. PayPal does have some great customer support people and others not so great. You can either keep trying customer support for assistance or simply change your email address. What's strange is, how could PayPal's system allow an email address to be registered if it already is. Technically that should not happen which should be in your favor. Seems to be a flaw in the system.
