I sold a car, the guy viewed the car had a test drive, gave him a receipt with sold as seen, he paid me by PayPal. Has told me the car is not fit for purpose, he has since destroyed the engine. I said no, so he has opened a case under. Unauthorised Payment. Should I be worried!.

An unauthorised payment is saying his paypal account was hacked and used without his consent to make the transaction.
If paypal checks IP addresses etc and decides he did make the transaction then it may well be closed.
HOWEVER if he funded that paypal payment via a credit card then he has the right to contact his card issuer and do a chargeback and if and only if he wins then you would have to refund as you have 0 seller protection on paypal for motor vehicles.
Lastly he also has the right to file a claim in the UK small claims court.
Advice is voluntary.
