Last week I sent in total £600 to my sister using PayPal. I wasn't aware I had this amount of money in my bank account however the transaction was successful. She then sent it back and I withdrew it from my bank account. Now PayPal has emailed me saying it was unsuccessful and I now owe them £420!!! How can this be possible?

Because when you pay someone it is never instant > paypal credit the person or seller and then take the wait to transfer your funds from your funding source to paypal to reimburse themselves.
If they find there is insufficient funds in there then they will come back to you for the amount owed.
Why would you send money if you did not think you had enough in your bank account??
