Can I withhold money and ban people from my website for opening a Paypal dispute?

Because that's exactly what a company did to me. I bought an intangible item, they did not deliver. I went through the dispute processes and they require  that i provided proof that I did NOT receive the intangible item.  Because I was unable to provide evidence that the transaction did not occur I lost the dispute and they will not allow me to appeal.  I opened a paypal dispute and got suspended pending i drop the dispute with them in paypal.

Here is an email and a section of there user agreement.  Is this legal and does this violate any paypal agreements/tos?

True, to an extent.  I am wondering if their User agreement is in a violation of paypals?
